Indian Rupee Faces Pressure Amid Rising Oil Prices and Global Market Challenges

This week, the Indian rupee experienced renewed pressure, briefly surpassing the 94-per-dollar mark for the first time before stabilizing around 93.96 (Dh25.6) on Wednesday. This volatility is attributed to soaring crude oil prices, ongoing foreign investor withdrawals, and a strengthening US dollar, culminating in one of the most significant currency fluctuations in recent years.

On Wednesday, the currency fell by 20 paise in early trading, following a 23 paise decline in the previous session, marking a continued weak trend for the month as global risk sentiment worsened and energy markets tightened significantly.

Currency strategists indicate that the rupee's decline is due to a “perfect storm” of external shocks rather than a single cause. Rising tensions in the Middle East have pushed oil prices above $100 a barrel, sharply increasing India's import costs and renewing concerns about a widening current account deficit, a primary factor driving rupee weakness.

India relies on imports for about 88-89% of its crude oil needs, making the currency particularly sensitive to disruptions in the energy market. With supply risks escalating around the Strait of Hormuz, refiners and importers have increased dollar purchases to secure shipments, further pressuring the rupee.

According to analysts at Goldman Sachs, the rise in oil prices is a significant immediate factor affecting the rupee, as persistent energy market volatility directly impacts India's trade deficit and inflation expectations.

Ongoing foreign institutional investor (FII) outflows have compounded the pressure on the currency.

Overseas funds are reducing their exposure to emerging markets amid uncertainties regarding global growth and expectations of prolonged elevated US interest rates. As investors exit Indian equities or bonds, they convert their rupee holdings into dollars, increasing supply in the foreign exchange market and weakening the currency.

Strategists at Morgan Stanley noted that global portfolio rebalancing towards US assets has intensified, as attractive Treasury yields draw capital away from risk-sensitive emerging market currencies, including the rupee.

The strength of the US dollar further exacerbates the situation. Expectations of higher, longer-lasting interest rates from the Federal Reserve have bolstered demand for dollar assets during geopolitical instability, prompting investors to prioritize liquidity and safety over emerging market carry trades.

Economists at Nomura observed that the rupee's depreciation reflects broader weaknesses among Asian currencies due to rising US yields and increased energy import costs. Historically, currencies of oil-importing nations tend to weaken more rapidly during commodity price shocks.

The expanding trade deficit adds to these external pressures. India continues to import substantial amounts of electronics, fertilizers, and energy commodities, creating a sustained structural demand for dollars and accelerating depreciation cycles during periods of global stress.

Geopolitical uncertainty has also significantly impacted market sentiment. Traders have expressed concerns that the Middle East conflict may linger longer than anticipated, increasing risk aversion globally and prompting investors to reduce exposure to emerging economies. In such environments, currencies like the rupee tend to face disproportionate pressure.

Despite these challenges, policymakers are taking steps to mitigate volatility. The Reserve Bank of India has been actively intervening in currency markets, utilizing its substantial foreign exchange reserves to smooth out excessive fluctuations and prevent disorderly movements. Analysts suggest these interventions have helped the rupee rebound after briefly exceeding the 94-per-dollar threshold, indicating the authorities' commitment to maintaining stability during tumultuous times.

Simultaneously, rising oil prices are starting to elevate inflation risks domestically. A weaker rupee raises the costs of imports, such as fuel, fertilizers, and edible oils, potentially complicating monetary policy decisions in the upcoming months.

Nonetheless, economists emphasize that India’s macroeconomic fundamentals remain relatively resilient compared to many emerging markets. Strong domestic demand, steady service exports, and a well-capitalized banking system continue to provide buffers against extreme currency fluctuations.

According to Oxford Economics, the rupee's recent decline reflects external shocks rather than any structural deterioration in India's growth outlook. Sustained capital inflows related to infrastructure development and manufacturing investments could help stabilize the currency once global energy markets normalize.

Looking ahead, the future trajectory of the rupee will largely depend on three factors: crude oil prices, the strength of the US dollar, and the direction of foreign portfolio flows. If oil prices remain above $100 and geopolitical tensions persist, traders caution that the currency could face further pressure toward the 95-per-dollar mark.

However, strong reserves, proactive central bank interventions, and resilient domestic demand suggest that a chaotic decline remains unlikely. Instead, the rupee is expected to remain volatile but generally align with global currency trends as markets adjust to evolving geopolitical risks.
